Personally, I would think it's important to keep your top highlights when reducing colours, as they tend to be the strongest definers of shapes. This guy lost some contrast and shape in the transition. But be warned: I know nothing about colour reduction!

Much much better! I think you could even economize your colors a lot more and get it down to 16 or less. If you're going for a video game sprite look, a game character design would have a much simpler color scheme; they'd economize by using just blues and browns for the clothing, or something like that. Look at any Street Fighter characters, for example; besides the skin color, their outfits are usually a few shades of just TWO colors, whereas you've got shades of blue, brown, green, yellow, red...
